Step-by-Step

Open image in Photoshop Elements

Duplicate background layer and hide original background

Use the Magic Wand to select the black areas. Set the Tolerance to 7, Contiguous Unchecked, Anti-Alias Checked.

Click on Layer Mask button to create a layer mask for the image.

Duplicate this layer and hide original (safety)

Right click on layer name and choose Simplify to merge the layer mask and the layer image

Add new layer below merged layer and fill with black, you will see a faint outline of the image

Select the image layer. Go to Enhance/Adjust Lighting/Levels. Move the top black slider all the way to the right to remove the outline. 

Hide the black layer.

Add a new layer below the image layer and paint on the new layer to add color. Use different new layers for different colors so that you can modify or change easily if needed.

And Save to PNG if you want to retain the transparent background.
